Asset allocation: the big dials
How you divide your money across stocks, bonds and cash determines most of your result โ more than which stock you pick.
The most important decision
Research shows time and again: the split across broad categories (asset classes) explains the biggest part of how your portfolio moves โ more than the individual stocks you pick. This split is called your asset allocation.
Did you know?
Studies often attribute 80โ90% of a portfolio's fluctuations to the allocation, not to the individual choices.
The three main categories
Stocks: high expected return, high fluctuation. Bonds: lower return, more stable, cushion the blows. Cash: no growth, but always available and safe in the short term. Almost every portfolio is a mix of these three.
How do you choose the mix?
Two questions decide everything: how long will you leave the money untouched (horizon) and how much fluctuation can you tolerate without panicking (risk tolerance)? The longer your horizon and the calmer your nerves, the more stocks you can handle.
In practice
A simple rule of thumb: '110 minus your age' as the percentage in stocks. If you're 30, that's ~80% stocks, 20% bonds. A starting point, not a law.
Why bonds, if stocks return more?
Because return doesn't count if you bail out along the way. Bonds cushion the drops, so in a crash you lose less and โ more importantly โ you stay calm and don't sell at the bottom. They're there not for the return, but for your behavior.
Stocky says
The best allocation isn't the mathematically 'optimal' one, but the mix that lets you sleep soundly during a crash.
Building on your ETF knowledge
You already know that one broad world ETF spreads enormously within the stock category. Asset allocation is the layer above that: what percentage goes into such a stock ETF, and how much into bonds and cash? That's how you combine diversification with a risk level that suits you.
Remember this
- Your asset allocation explains the biggest part of your result โ more than individual stock picks.
- Stocks, bonds and cash are the three main categories, each with its own role.
- Horizon and risk tolerance determine your mix: longer and calmer means more stocks.
- Bonds are there for stability and your behavior, not for maximum return.
